We do 1 hour a day with our 5 year old. Our 2 year old (almost 3) watches along, but doesn't have the attention span yet to sit for long. We play the Wii, as we're not quite ready yet for MMOs. The 5 year has sat with me playing EvE and now Perpetuum (in closed beta ATM), but he doesn't sit for long, so I don't think either of them are ready for MMOs just yet.

Our limit is a hard 1 hour a day. If he's good, he gets to game. If not, well, he doesn't. It seems to work well, and I always try to play with him so he knows it's our time to play. Sometimes he games by himself, but I think it's more of an achievement (I can play Mario Kart by myself!) for him to be able to do so. He often tells me he wants to play in 1 player mode so he can unlock more stuff.
